Repair garage says O2 sensor needs to be replaced. The yellow & red service indicators are on, I assume that is just controlled by mileage or key starts or something as opposed to indicating an actual problem. There are no other trouble indicators and the car seems to be running fine. What's the likelihood of the O2 sensor really needing to be replaced?

To answer your question, very low. the sensor is recommended at 100k and is not required.
