4X4 smokes when engaged

When I switch my ranger into four wheel drive and drive for about 5 min it begins to smoke really bad. It also has a very bad smell. I have tried to see where the smoke is coming from I cannot really tell. I dont even know where to start. I have checked all fluids to see if anything was low and that was why it was smoking but everything looked ok.

Are any of the oils dark coloured and smell burnt?

Yes the oil is pretty dark but it doesnt smell burnt.

Which oil is this? Transfer or transmission? Also go for a drive and get it to smoke, feel the transfer case is it very hot to touch, let me know how far you drove in 4X4 it may be very hot so take caution not to burn your self.

I already did take it for a test drive today in four wheel drive and check underneath. The transfer case was extremely hot and that is the oil that I was referring to.

There is a problem in the transfer, possibly a bearing failing, but regardless the transfer will have to come out and be dismantled and inspected to locate the exact cause, driving will only do further damage, so get this done asap.
